This isn't the problem. If you have the dns server on a machine on the
same lan as squid, you should be fine, and need no changes.

The problem is that when you transparently proxy, the clients (eg.
netscape) need to do a DNS lookup of their own, which can be slow through
a modem link (even worse if the primary nameserver is down).

If your clients access through the proxy directly (rather than being
transparently proxied), the client won't do a dns lookup, and then it's
squid's problem to do the dns lookup (which it will probably have cached
and will respond quickly).
