I think you would need to compile squid --disable-internal-dns, and NOT use
the internal resolver, and instead use dnsserver, an external process, which
does know how to look at /etc/hosts, because it does use libresolv, I
think...

I'd assume Squid just uses the basic resolver libraries of the host it is
running on, therefore it would already handle the /etc/hosts file.
