 Do you have a local browser on the box, were squid is running ?

 If so, one test could be to check whether this 'local' browser
 referenced to the squid box, could access hotmail directly or not.

 This may give info as to whether the squid box can reach the hotmail
 site , at the ip and at the web application level.
