This is entirely to be expected. Remember that hostnames are
NOT resolved by the client, but by the Proxy server.

I have a problem whereby, when a user enters 127.0.0.1 into their browser,
it returns a webpage running on the squid box. When a user enters localhost
into their browser it returns a squid dns error.
There is an entry in our dns for localhost = 127.0.0.1 which is working
correctly,
I am using squid 2.3 STABLE 4.
Any ideas would be much appreciated,
